Mid-Cap and Small-Cap Funds: Opportunity or Overexposure Right Now?

Quick answer: Mid-cap and small-cap funds can help build long-term wealth, but only as a limited part of your portfolio. In August 2026, investors put heavy money into them. Small-cap valuations now sit above their five-year median. So the real question is how much you can hold through a 40% fall.

Key Facts

  • As per AMFI data, equity mutual funds received ₹29,329 crore in August 2026. Small-cap funds took ₹7,973 crore and mid-cap funds took ₹6,989 crore.
  • On 1 October 2026, the Nifty Smallcap 250 had a P/E of about 34. Its five-year median was about 28 (source: indexpe.in).
  • SEBI treats companies ranked 101st to 250th by size as mid-caps. It treats companies ranked 251st and below as small-caps.
  • AMFI publishes liquidity stress tests for mid-cap and small-cap funds every fortnight. They show how many days a fund needs to sell its holdings.

Many investors ask us the same question this year. Mid-cap and small-cap funds are in the news, and friends and relatives keep recommending them. So should you add more, or do you already hold too much?

This post gives you the data, a simple worked example, and five questions to check your own portfolio. We do not tell you to buy or avoid any fund. We help you decide how much of these funds suits your goals and your nerves.

What are mid-cap and small-cap funds?

A mutual fund pools money from many investors and buys shares or bonds. Mid-cap and small-cap funds buy shares of medium and small companies. SEBI sets the rules for what counts as “mid” or “small”.

SEBI ranks all listed companies by market capitalisation. This means the total value of a company's shares. AMFI updates this ranking every six months.

CategoryCompany rank by sizeMinimum in own categoryWhat to expectUsual role in a plan
Large-cap1st to 100th80%Steadier. Easy to sell.Often the core
Mid-cap101st to 250th65%More growth chances. Bigger swings.Growth portion
Small-cap251st onwards65%Biggest swings. Harder to sell in a fall.Small extra portion

Is the opportunity real right now?

Money keeps flowing in. As per AMFI data for August 2026, equity funds received ₹29,329 crore. Small-cap funds took ₹7,973 crore of that. Mid-cap funds took ₹6,989 crore.

Large-cap funds saw a net outflow of ₹1,147 crore. Net outflow means more money left the funds than came in.

Flows show what investors are doing. They do not show what is wise. Heavy buying can push prices and valuations higher.

Valuation means how much you pay for each rupee of company profit. Analysts often measure it with the price-to-earnings (P/E) ratio. A P/E of 30 means you pay ₹30 for every ₹1 of yearly profit.

So the picture is mixed. Mid-caps look close to their usual range. Small-caps look pricier than usual. Neither fact predicts the next year. P/E is one signal, not a forecast.

Why Deepak Wealth Framework looks at risk first

Our first question is never “which fund?” It is “how much risk can this family carry?”

Where can overexposure hide?

Is your small-cap share bigger than you think?

You may own a mid-cap fund, a small-cap fund, a flexi-cap fund, and a thematic fund. Each one can hold the same smaller companies. So add them all up.

Also, winners grow. If small-caps rose faster than the rest, their share of your portfolio grew by itself. Your real share can be higher than you planned.

Can the fund sell quickly if many investors leave?

Small companies trade in low volumes. A big fund cannot sell them fast without pushing the price down. SEBI asks fund houses to run a liquidity stress test. AMFI publishes the results every fortnight.

The test counts the days a fund needs to sell 25% or 50% of its holdings. As of 1 May 2026, the longest small-cap fund in one published sample needed about 59 days to sell half. Mid-cap funds in the same sample needed roughly 9 to 34 days.

Will you hold on when the fund falls?

Small-cap funds can fall sharply and stay down for a long time. Investors who sell in panic lock in the loss. So the hardest part is not choosing the fund. It is staying invested.

How much is too much? A worked example

Take Ravi, a 38-year-old in Chennai. This is an illustration, not a real client. He has a ₹10 lakh equity portfolio. We test one case: small-cap funds fall 40%. This is a test, not a forecast. We assume his other funds stay flat.

Small-cap shareAmount in small-capsLoss if they fall 40%Fall in whole portfolio
10%₹1 lakh₹40,0004%
25%₹2.5 lakh₹1 lakh10%
50%₹5 lakh₹2 lakh20%

Ravi can now ask a clear question. “Can I sit through a 20% fall in my whole portfolio?” If not, a 50% share is too high for him.

The right limit differs for each family. Many planners fix a limit in advance and review it once a year. If small-caps grow above the limit, move the extra to other funds or send new SIP money elsewhere.

Five questions to ask before you add more

  • What share of my equity is in mid-cap and small-cap funds, counting every fund I own?
  • Do I need this money within five years?
  • Could I hold through a 40% fall without selling?
  • Am I buying because the fund fits my plan, or because of returns I saw last year?
  • Do I already have an emergency fund and enough insurance?

Frequently asked questions

Are mid-cap and small-cap funds risky?

Yes, they carry higher risk than large-cap funds. Mid-cap and small-cap companies are smaller, so their share prices swing more. Small-cap funds can also fall sharply and stay down for years. They suit money you will not need for a long time. They do not suit short-term goals or your emergency fund.

How much of my portfolio should go into small-cap funds?

No single share fits everyone. It depends on your goals, your age, your time horizon, and how you react to falls. Many planners keep small-caps as a small slice of the equity portfolio. A good test is simple. Ask whether you could hold through a 40% fall without selling in panic.

Should I stop my SIP in a small-cap fund when valuations look high?

Stopping a SIP because of high valuations is market timing, and it is hard to get right. A better step is to check your allocation. If small-caps have grown beyond your limit, send new SIP money to other funds. Do this as part of a yearly review, not out of fear.

How long should I stay invested in mid-cap and small-cap funds?

Many planners suggest a horizon of at least seven years for these funds. A longer period gives the fund time to recover from falls. Money you need within five years does not belong here. Match each fund to a goal and a date before you invest.

How are equity mutual fund gains taxed?

Under rules in force at the last update, equity fund gains within 12 months are short-term. They are taxed at 20%. Gains after 12 months are long-term. Long-term gains above ₹1.25 lakh in a year are taxed at 12.5%. Please verify the latest rates on the Income Tax Department website.

Where can I check if my fund can sell its shares easily?

AMFI publishes stress test results for mid-cap and small-cap funds every fortnight. The test shows how many days a fund needs to sell 25% or 50% of its holdings. Fewer days means easier selling. Fund houses also share this data on their own websites. Check it before you invest.
